Concept explainers
Interpretation: Reason for difference in amount of activity by effective and operating level calculations.
Concept Introduction:
Design capacity represents the theoretical capacity of a system. The design capacity is the maximum output that the system was built to produce. It is the capacity of the system that works under perfect working conditions.
Explanation of Solution
Effective capacity represents the potential of a system to utilize its designed capacity. The effective capacity will be less than the designed capacity. In other words, it is the percentage of designed capacity utilized by a system under regular working conditions.
Optimal operating level:
It is the level at which the average cost per unit of a product is the lowest possible level. At this level, the organization’s total sale is equal to its total cost. In other words, the optimal operating level is the level at which the organization neither earns nor incurs a loss.
The operation at the effective capacity and the operating level need not be the same for the following reasons:
- The optimal operating level does not represent the maximum operating level of the system.
- The optimal operating level is determined by the costs associated with the production. On the other hand, the effective capacity is the maximum output under regular working conditions and does not consider the costs.
- Operating at the optimal level does not generate revenue to the organization, However, effective capacity above the optimal operating level will generate profit.
The operation at the effective capacity and the optimal operating level need not be the same. It is because the effective capacity should be greater than the optimal operating level to generate revenue.

- The Avis Company is a car rental company and is located three miles from the Los Angeles airport (LAX). Avis is dispatching a bus from its offices to the airport every 2 minutes. The average traveling time (a round trip) is 20 minutes. How many Avis buses are traveling to and from the airport? The branch manager wants to improve the service and suggests dispatching buses every 0.5 minute. She argues that this will reduce the average traveling time (a round trip) to Avis’s offices to 2.5 minutes. Is she correct? If your answer is negative, then what will the average traveling time be?arrow_forwardA fleet repair facility has the capacity to repair 800 trucks per month. However, due to scheduled maintenance of their equipment, management feels that they can repair no more than 600 trucks per month. Last month, two of the employees were absent several days each, and only 400 trucks were repaired. Calculate the utilization of the repair shop. Calculate the efficiency of the repair shop. The machine can produce 100 widgets per hour. The lab operates 12 hours per day, five days per week. Due to regularly scheduled preventive maintenance, the lab expects the machine to be running during approximately 95% of the available time. - Hilltop Restaurant is located in Dempsey Hill. The restaurant has a capacity of 35 tables to serve customers. When doing its capacity planning and evaluating operational performance, the restaurant adopts the concept of “customer group” and uses it as unit of measurement to measure the workload in the service process. A customer group is a group of one or more people who arrive, get seated at a table, eat and depart. On average, a customer group takes 70 minutes to eat dinner, and then another 25 minutes to eat dessert. On average, a customer group generates a profit of $100 on dinner, and $30 on dessert. Now assume that Hilltop leases new space to open a “dessert bar” next door, and has opened up the wall between the two units to allow inside access from the restaurant to the dessert bar. The dessert bar can accommodate 15 tables. With this change, a customer group arrives and is seated at a table in Hilltop restaurant as usual. However, when the customer group finishes eating dinner,…arrow_forwardHilltop Restaurant is located in Dempsey Hill. The restaurant has a capacity of 35 tables to serve customers. - Cakes baked by the Freshfood Bakery are transported from the ovens to be packaged by one of three wrappers. Each wrapper can wrap an average of 200 cakes per hour. In deciding how many cash registers to keep open each Saturday, Schmedley’s manager considers two factors: customer waiting time (and the associated waiting cost) and the service costs of employing additional checkout clerks. Checkout clerks are paid an average of $27 per hour. When only one is on duty, the waiting time per customer is about 10 minutes (or hour); when two clerks are on duty, the average checkout time is 6 minutes per person; 4 minutes when three clerks are working; and 3 minutes when four clerks are on duty. Schmedley’s management has conducted customer satisfaction surveys and has been able to estimate that the store suffers approximately $10 in lost sales and goodwill for every hour of customer time spent waiting in checkout lines. Using the information provided, determine the optimal number of clerks to have on duty each Saturday to…arrow_forwardUnder ideal conditions, a service bay at a FastLube can serve 6 cars per hour.
